Abstract:
Suppliers of a key component for a new product are often required to perform testing of the key component. However, they might not have sufficient incentives to test the component if they do not fully internalize the risks of new product failure. We examine different contracts, such as reward and residual claimant contracts, and analyze their influence on the supplier incentives for component testing. Finally, we design a contract ensuring the suppliers keep to the efficient component testing level.
